2. Correct. Basically, if your child are holding a foreign passport where the foreign doesn't recognize dual citizenship, your child needs to stay in Hong kong lawfully for 7 years before your child can obtain the permanent resident status again. But your child, by laws, cannot get a HKSAR passport.
If your child are holding a foreign passport where the foreign does recognize dual citizenship and if your child accomodates the conditions status as what I quoted, your child will not lose chinese citizenship, until you declare explicitly his/her citizenship by claiming to immigration department using the form you mentioned.
